Another Series 7 meme! Wario apparently didn’t get the lesson that selling a call option does not mean free money. 💰

In finance, a call option is a contract between the holder (buyer) and the writer (seller), where the holder has the right to buy stock from the writer at a fixed strike price. The call holder will (ideally) exercise their right when the market price of the stock rises above the strike price [call up]. In this case, the holder is gaining money on their call option, which is ‘in the money’. In contrast, if the market stays flat or falls below the strike price, the holder will just let the option expire.

If the call holder does exercise their option, the call writer has the obligation to sell stock to the holder. It may seem that the option holder has a special privilege over the option writer. This is true, but there’s a catch. The option holder has to pay a specified premium to the option writer to obtain this right.

Wario knew well that selling a call option earns him money instantly (premiums). But what he didn’t know is that these premiums are the only way option writers make money. And it comes at a cost, as there’s a good chance these gains will be gone if the holder exercises the contract. For call options, the writer loses money in a bull market, as these losses go to profit the holder [call up]. This could mean unlimited losses for the call writer if the stock rises infinitely.

In simple terms, selling an option does not mean ‘free money.’ The premiums obtained from an option can be quickly wiped away if the market moves in favor of the holder. Rather, it means obtaining premiums in exchange for the potential responsibility to sell stock in the future.

Call options typically have a duration of 9 months. There is another type of option known as ‘puts’, which are the exact opposite of call options [put down], but with the same features.
