In this episode, I will teach you about startup funding and how it works. I'll cover raising money from venture capital and angel investors, and give you tips on when and how to raise funding.
It's important to understand how valuation works. For example, if you raise $1 million and give away 20% of your business, your pre-money valuation is $4 million and your post-money valuation is $5 million.
When it comes to raising capital, there is no right or wrong time, but it's best to have some traction already. Service-based businesses that show cash flow early on are eligible for funding.
There are different types of equity investors, including friends, family, fools, angels, and venture capital funds. Angels can be former startup employees, past founders, or industry professionals who want to give back.
Some people suggest going straight for venture capital, while others recommend starting with angels and family and friends before moving on to venture capital. I believe in a hybrid approach, gradually opening up the round to family offices and venture capital funds.
Raising money from angels is usually easier than raising from venture capital, especially if you need a lot of capital. I have a video that compares angel investors and venture capitalists if you're interested.
Accelerators like Y Combinator can also be a viable option. They take a percentage of your business in exchange for a small investment and provide a program to help you grow and connect with investors.
When raising funding, there are important factors to watch out for. One is the liquidation clause, which states that venture capital must be returned first in an exit event. Giving away too many board seats can also lead to loss of control.
It's crucial to minimize the number of decisions requiring board approval. While it's good to get a second opinion, having too many decisions go through the board can slow you down as a founder.
Once you've raised funding, it's important to keep your investors involved and informed. Providing regular investor reporting and being transparent about your journey is key.
Building a model to understand how future funding rounds will impact your ownership and unit economics is also helpful. This can guide your decision-making and show the importance of capital appreciation.
